ISLAMABAD: The question regarding taxation on tobacco items is now taking the limelight ahead of the budget meeting since the interested players in the sector are trying to persuade the decision makers not to hike taxes on cigarettes.

The head of a reputable cigarette firm stated that imposing more taxes might result in an increase in the illicit production of cigarettes. According to him, having consistent and reliable tax policies will be more productive than continually changing them.

He also stated that fluctuations in taxation cause instability in the markets and lower the level of compliance on the part of customers and firms. He emphasized that coherence in policy design was crucial for better results in regulation.

According to industry analysts, illicit cigarettes contribute over half of the total cigarettes consumed in Pakistan today. This is viewed as a big problem for revenue collection and regulatory control.

Illegal practices have led to considerable losses of government revenue since tax evasion is widespread, and most of the sales of cigarettes happen in the underground economy.

The amount of taxes collected has an impact on the sale of cigarettes legally. There have been times when there were steady tax rates, which led to an increase in the legal market share. Nonetheless, pressures still exist.

The rise in the taxation rate during the time frame of 2022 and 2023 led to a greater difference in the prices of legal and illicit cigarettes. This situation allowed illegally produced cigarettes to be considerably less expensive for consumers, thus shifting their preference from the taxed products.

Even with higher taxes, the total consumption of cigarettes has been relatively stable over the last ten years. This was seen to mean that taxes had not decreased demand for cigarettes but only shifted consumption.

As consumers continue to choose cheaper untaxed brands of cigarettes, this makes financial methods less effective in decreasing consumption. The effect on the formal sector’s performance has not been spared either.

Legal manufacturers indicated their experience of reduced profit margins owing to excessive taxation. Industry actors explained that this phenomenon had made it less competitive with illegal producers, who were not subject to regulation fees.

The smaller margins in the formal sector have brought new difficulties for compliance and investments. Analysts noted that this discrepancy has further contributed to informal trading.

This includes the confiscation of smuggled items and closure of factories engaged in the production of such items in a clandestine manner.

In their opinion, intermittent measures restrict the effectiveness of combating illegal activity.

The policy experts recommended a balanced strategy incorporating both taxation and regulation. Taxation had to be sufficiently high but not create an incentive for the growth of the black market.

This strategy would assist in maintaining stability in the tobacco industry market environment.

This reasoning can definitely influence budget policy in the near future. In any case, it would be important to consider both the aim of preserving public health and the budget when designing the tax system in the future.

Experts felt that meticulous planning of policies would be necessary to curb smuggling, improve revenues, and keep the markets stable.
